FHA loans are government-backed mortgages that are popular with first-time homebuyers and repeat buyers who have credit problems in their financial history, due to their flexible qualification requirements. If you have limited down payment savings and a lower credit score, you may find it easier to get approved for an FHA loan than a conventional loan.

Still, FHA loan approval guidelines easily come with some additional costs and rules that are worth knowing before deciding on the best option.

FHA loans are mortgages insured by the Federal Housing Administration (FHA), a government agency that follows lending rules set by the US Department of Housing and Urban Development (HUD). You'll pay for two types of mortgage insurance to protect your FHA-approved lender from losses if you default on your mortgage.

You don't have to be a first-time home buyer to get an FHA loan, but you must have lived in the home you're buying as your primary residence for at least one year. Unlike many other first home purchase programs, there is no income limit, giving higher income earners additional home loan options if they do not meet the minimum credit score of 620 required for conventional loans.

Different Types Of Mortgages Explained

The FHA was created in 1934 to give U.S. renters better loan options to buy a home. Back then, 50% down payments were common, meaning you needed enough income to pay off the mortgage in three to five years.

Over time, FHA loan program guidelines allowed borrowers to put down as low as 3.5% and repay the loan over 30 years. Lenders were, and still are, willing to take the risk of making FHA loans because of the mortgage insurance premiums that borrowers pay to protect them from financial loss in the event of mortgage defaults.

FHA loans work basically the same as other home loan programs. You must qualify based on your income, credit history and employment history and verify that you have the funds for the down payment and closing costs. However, the minimum mortgage requirements differ significantly from other loan programs.

You need money up front, including your down payment, to get an FHA loan. The minimum amount you need depends on your credit score:

The good news is that you don't have to save your money on your own. You can get a gift from a friend or relative, check out the payment assistance program (DPA) in your area, or even sell an asset like a car to get cash.

You don't have to worry about making too much money to get an FHA loan because there is no income limit to qualify. Most of the conventional 3% down payment programs offered by Fannie Mae and Freddie Mac are restricted to low to moderate income home buyers.

You need a documented stable income history with pay stubs and W-2 forms from the last two years. Any large gaps in your work history should be explained.

Home buyers often choose FHA loans if they have a rough patch in their credit history. While 620 is the standard credit score benchmark for conventional loans, FHA guidelines set lower minimum score requirements:

Getting A Home Loan With Low Or No Down Payment

Borrowers with major credit events such as bankruptcy or foreclosure also get a break, compared to stricter conventional lending guidelines:

FHA rules require lenders to use the Credit Alert Interactive Check Reporting System (CAIVRS) to check on government-backed loans. Default on a federal student loan, Small Business Administration (SBA) loan, or previous VA or USDA loan can prevent you from being approved for an FHA loan.

Lenders divide your total debt by your pre-tax income as a test of whether you can afford to pay your mortgage. In lender terms, this is known as your debt-to-income (DTI) ratio, and FHA guidelines state a preferred DTI ratio of 43%. You may qualify for a DTI ratio greater than 50% if you have a strong credit score and additional cash reserves.

A high DTI ratio or low credit score may result in a mortgage cash reserve requirement, which is money set aside to cover the minimum amount of monthly mortgage payments. If you're buying a multi-unit property, you'll need cash reserves if you're using rent from other units to help you qualify for a loan.

How Can You Afford The Home Of Your Dreams?

FHA insures every mortgage closed by an FHA-approved lender with an annual, up-front mortgage insurance premium. Unlike homeowners insurance, mortgage insurance only covers the lender's costs if you can't make your monthly payments and the lender has to foreclose on your home.

You can lower the monthly FHA insurance percentage you pay with a higher down payment, shorter loan term, or smaller mortgage. Each year, the FHA sets a new limit on the maximum loan amount you can borrow based on the loan limit percentage set by the Federal Housing Finance Agency (FHFA). FHA loan limits vary depending on the county you live in and can be higher in more expensive parts of the country. You will also have more borrowing power if you buy a two to four unit home.

Choosing The Right Home Loan

If the FHA loan limit does not give you enough money to make the purchase work, you may want to check out the conforming loan limit in your area. For example, in most states, the conventional conforming loan limit for one unit is $647,200, giving you an additional $226,520 toward the home purchase over the FHA limit for a single-family home.

Only an FHA-approved lender can offer FHA loan rates. This is especially important when you're shopping, as not all mortgage companies offer FHA loans. Just like mortgage rates, the higher your credit score, the better your rate.

Always try to repair your credit before applying for an FHA loan. Any of the following can improve your credit score and help you get a lower rate:

You can expect to pay between 2% and 6% of your loan amount to cover your FHA closing costs. In addition to mortgage insurance, there are other aspects of closing costs that are unique to FHA loans.

How To Buy A Home With No Money Down

FHA offers a variety of different loan programs to meet the needs of homebuyers and homeowners throughout their financial lives.

Most home buyers choose a "standard" FHA loan to purchase a home. Also called the 203(b) program, this type of FHA loan comes with all the down payment flexibility and credit score we discussed earlier.

No home buyer wants to pay more for a home than it's worth, and the FHA makes sure you have an exit strategy in the form of an FHA Rider. It's required if you're bidding on a home financed with an FHA loan, and allows you to cancel the contract and get your money back early if the value doesn't match the sales price.

You can replace your current loan with a new FHA loan for up to 97.75% of your home's value. You need at least a 580 score and can include FHA closing costs in the loan amount. This is more commonly called "rate and term" refinance.

The Physician Mortgage Loan

Homeowners with current FHA loans may qualify to lower their payments with a Streamlined FHA Refinance. You can skip income documents and a home appraisal is not required, making the process easy.

Borrowers with credit scores below 500 can borrow more than they currently owe and make up the difference with an FHA cash-out refinance. However, you cannot borrow more than 80% of the value of your home using this option.

You can buy or refinance a home and transfer the renovation costs to a single loan with a 203(k) mortgage program. You can choose the limited program for small projects (less than $35,000), while the standard program gives you more money for larger projects.
