States With Lowest Tax Rates - In this study, we define a state's tax burden by dividing state and local taxes paid by state residents by the state's share of gross domestic product. This study's contribution to understanding our true tax burden is to focus on the fact that each of us pays state and local taxes not only to our individual residences, but also to state and local governments in which we do not live.

How this tax varies across states depends on several factors, including the way we travel across state lines for work and leisure and the interconnectedness of the national economy. The biggest driver of this phenomenon, however, is the fact that the ultimate tax revenue often goes to entities other than those writing checks to the government.

Tax incidence is an indication of which entity pays the tax. But there are two different types of taxation:

The Case For A Tax Swap

The legal origin of taxes is borne by those who have a legal obligation to remit tax payments to state and local governments. A legal event is defined by law and specifies which people or businesses must physically send tax payments to state and local treasuries.

The legal effect of taxes is fundamentally different from the final financial burden. Because taxes affect the relative prices faced by individuals, they lead to changes in individual behavior. These tax-induced changes in behavior result in a shift of some (or all) of the economic burden of taxes from those legally affected to others in society. For example, the legal impact of corporate taxes usually falls on businesses. But economists agree that some of those taxes are passed on to others in the form of higher prices for consumers, lower wages for workers, lower returns for shareholders, or a combination of the three.

After taking into account the tax-induced changes in the behavior of the economy as a whole, it is called the final distribution of the economic burden of taxes.

Which Us States Have The Highest, Lowest Tax Rates?

In addition to the fact that the tax burden is often borne by many people who do not directly remit it, taxes imposed by state and local governments are often borne by non-residents in their legal and financial aspects. When a part of the tax burden imposed in one country is borne by those living in another country, it is called a phenomenon

Alaska provides good examples of tax exports. In 2022, 60 percent of Alaska's state and local tax revenues came from residents of other states. The main driver is government taxes on oil production (taxes and taxes on oil production and pipeline properties). The burden of Alaska's oil taxes largely does not fall on Alaskans. Ignoring this fact and comparing Alaska's tax collection directly to Alaska's revenue makes the tax burden on residents appear much higher than it actually is.

This study suggests that much of the financial burden of severance taxes falls on oil industry investors, not Alaska taxpayers. In particular, this study does not predict that the burden will be significantly passed on to consumers (including motorists who purchase motor fuel), as these prices are set by global energy markets. The same goes for states like North Dakota and Wyoming, where the total tax burden drops from the highest to the lowest in the nation after this allocation is made.

Such resource-rich nations are just some of the extreme examples of tax exporting. Major tourist destinations such as Florida and Nevada can tax mostly non-resident tourists in addition to exporting many tax costs to investors. Some states have many residents who work outside the state, paying personal income taxes to the states where they work. When a metropolitan area attracts workers from nearby states, cross-border commuters may receive most of the state's wage income. On the other hand, some states have reciprocity agreements that tax their residents regardless of where they work. This study explains these types of agreements.

Each state's economic activities are different, as are each state's tax laws. As a result, each differs in their ability to export their tax burden. Economists have studied this phenomenon since at least the 1960s, when Charles McLure estimated that states receive 15 to 35 percent of their tax revenue from nonresidents.[1]

Much of this interstate tax collection occurs without special efforts by state and local legislators or tax collectors. Tourists spend when they travel and most of these transactions are taxed. People who own property out of state pay property taxes in those states. And the burden of business taxes is borne by the employees, shareholders and customers of these companies, regardless of where they live. In many states, however, legislatures have made a conscious effort to tax nonresidents. Common examples include tax increases on hotel rooms, rental cars, and restaurant meals, and local sales taxes in resort areas.

The distinction between tax burdens and tax collection is critical to understanding the transfer of taxes across state lines. Because tax collections represent the sum of tax payments to state and local governments, they only measure legal status. In contrast, our tax burden estimates allocate taxes to the states most economically affected by them. As a result, the estimates in this report attempt to measure the economic benefits of taxes, rather than the legal ones.

Tax collection is useful for some purposes and is often referred to. However, dividing the total amount of taxes collected by state governments by the state's total revenue is not an accurate measure of the tax burden on the state's residents as a whole because it does not accurately reflect the taxes actually paid from that state's revenue.

An authoritative source of state and local tax collection data is the Census Bureau's State and Local Government Finance Division, which serves as the primary input and starting point for our tax burden model. Our unit of time is the calendar year. Fiscal year data for states has been aligned to the calendar year. State and local tax burden estimates for calendar year 2022 presented in this article are based on the most recent data from the Census Bureau, the Bureau of Economic Analysis, and all other data sources used, and are updated to the latest economic data. .

Measures of tax burden are not measures of the size of government in a state, nor are they technical measures

The tax burden on residents of a particular state (this study excludes compliance costs and economic efficiency costs). Furthermore, the tax burden estimates presented here do not take into account the revenue generated from this taxation in the form of public expenditure. However, these shortcomings are not unique to our assessment of the tax burden.

It should also be noted that these tax burden estimates do not apply to individual taxpayers. Our tax burden estimates look at the total amount of state and local taxes, not the taxes paid by an individual. We collect data on total income earned in a state (all residents combined) and estimate the share of that total in state and local taxes.

As a share of income, state and local tax burdens for residents of each of the 50 states cluster very closely together. This makes sense given that state and local governments fund similar activities such as public education, transportation, prison systems, and health care programs. Moreover, tax competition between states is unsustainable in the long run, and can create sharp differences in tax levels between similar, neighboring states.

How Do Us Taxes Compare Internationally?

Because we represent the tax burden as a relative ranking of the 50 states as a share of income, small changes in taxes or income can lead to dramatic changes in the ranking. For example, Oklahoma (10th) and Ohio (24th) are just over a percentage point apart in burden. However, the rise in tax revenues during the pandemic not only increased the overall tax burden, but also widened the gap between states. In our latest pre-pandemic analysis, the 20 middle-ranked states differed by less than one percentage point in effective interest rates, but in 2022 the gap between New Hampshire (16th) and Maryland (35th) is 1.8 percentage points.
